Capacity Adjustment Decisions and Asymmetric Cost Behavior

Anderson et al (2003) empirically showed cost stickiness and company’s characteristics and economic conditions which affect the stickiness. The objective of the current paper is to analyze empirically how company’s capacity adjustment decision affects the degree of cost stickiness. By examining how the effectiveness of production input planning affects cost stickiness, the current paper provides an evidence regarding a direct factor which determines cost stickiness. We analyze, in particular, how cost stickiness is affected by the capacity reduction decision when sales decrease. The results are as follows: First, cost stickiness is analyzed for various cost items for our sample companies in steel industry. Sticky cost behavior is found for materials and other overhead costs, depreciation costs, and total costs, but not for labor costs. Second, cost stickiness is shown to be attenuated for materials and other overheads, depreciation, and total costs upon capacity reduction decisions when sales decreased. The current study shows a direct evidence regarding how the effectiveness of cost management practice affects the cost behaviors of companies by relating capacity adjustment decisions to cost behaviors.
